A couple of people have suggested ignoring it, but I suspect that may not be an option, or it may be an option you have already tried and found wanting.
I've met a few of these characters over the years. If you try outright confrontation of the, "You have been going around, saying that... which is not true and it has upset me" sort, they will deny it.
Depending upon how extreme the problem is, you may be able to try to play it cool, do your work, and try to avoid taking sides or getting embroiled, but tell people the truth if they ask, for example, "Miss *****/Mr Bastard said that... where as, in fact, ..." (if someone reports an untrue rumour to you).
Other options might include talking to your supervisor, or your supervisor's supervisor (although, in my experience, these people tend to brown-nose their supervisors), if you work in a large organisation, talk to the HR department. In the most extreme cases, you might even want to consider legal action for slander.
If you are considering legal action, you should definitely also be considering changing jobs!
