they make their money from advertising on their website. So the free email drives more people to their website which means more people see those adds which means the companies advertising will pay more money for the space.

It is a combination of advertising and psychology. Taking yahoo for example...to get their "free" email you have to go to www.yahoo.com....this means you are using their web site and have to go to their home page...where you see advertisements galore. It also means you are more likely to use yahoo as your search engine since you have a mail account. (gmail users would probably tend to use google as their home page). Now you can get your yahoo mail through your POP email application, but you have to pay for that service since you can bypass the advertisements.

And they get money from outside agencies to put links to their products on their page so that you will click on it. Like how they provide games that are really on www.pogo.com website. Pogo pays them a fee to link their games on Yahoo.
