The P/E ratio is just one statistic to consider when evaluating a company's stock. You have noticed that some companies trade at a higher P/E ratio than others. What determines that ratio is investor expectations of the future of the company and the consistency of its earnings and the overall expectations of investors reguarding economic conditions.
In general, if a company is expected to grow rapidly, it will have a much higher P/E ratio than a company such as an electric utility or a bank that is not expected to increase earnings at a rapid pace. In effect investors are discounting future earnings of a company and factoring that into the current price of the stock. There are other factors that enter into the evaluation also. These include the amount of dividend the company pays, the amount of debt the company owes, the return on invested capital that the company makes, and the size of the company. That is larger companies, all other things being equal, normally command a higher price than smaller companies.
A statistic that has become popular in evaluating and comparing companies is the PEG ratio. That is the P/E divided by the expected growth rate of the company. In theory the lower the PEG ratio, the better value is the company. A lower PEG ratio might also indicate that the expected growth rate is questionable. If you will notice, the PEG ratio of oil companies and oil drillers is very low--less than 0.5 in many cases. The market somewhat expects that oil prices will not remain at current levels and therefore the future earning ability of these companies is somewhat questionable.
On the other hand there are other companies that currently sell for a very high PEG ratio, such as Amazon. I guess investors' expectations for Amazon are significantly greater than for other companies in general. On the other hand Amazon might very well be significantly overvalued. |

'Muncie' has given you a good answer; I would add that you should look up the analyst's average forecast for next year and the year after, as well as for the current year. In smaller companies, and in cyclical companies, the past year's earnings are not a very good predictor of next year's earnings.
While a company may look 'cheap' if selling for only five times trailing 12 month earnings, it might look expensive if earnings are likely to drop in the coming year. Mean forecasts are available on Yahoo finance. |

P/E ratio of a single stock can be compared to the P/E of the entire market, or large cap index, or the industry or other similar stocks.
What is 'fairly valued' is a judgment call -- yours. A lot of people think the market always is fair to widely-traded shares. That is, the market already has the information it needs to price it 'fairly.'
The important question is, is it undervalued, or overvalued at the time you are looking at it, relative to the past, or what you think it can do in the future. Everyone has their own criteria. |

P/E is only one of the factors in determining the valuation of stock. There are other factors too. If you want to know you can log on the www.morningstar.com and go thro' their tutorial online about stocks and valuations.

Hi suvidh, P/E ratio is key element while picking stock for trading. P/E ratio reflects how much amount we have to invest for earning one rupee. If you understand this you can easily take a decision of selecting stocks. High P/E value says stock was over prised and low value says stock is under prised or under performing. It does not mean to say that high P/E ratio is good factor to pick the stock. It depends upon sector of stock. If you take banking sector average P/E ratio is around 16. Come to the IT sector it is 30. So while checking P/E ratio, compare particular stock prise with sector average P/E ratio value. You can get the P/E ratio value in dalal street, capital market books. |
