What happens to money "lost" in the stock market?

It is a paper loss, but also real loss of savings or investment of people. These people, especially those about to retire will have 50% less to spend after they retire, which also means that there will be 50% less demand from these retirees. The economy will hurt in years to come, as these retirees do not have the time to work to recoup the losses.

First, you have to analyze what exactly is a dollar. We use money everyday, but only because we believe it has value. But really what can you do with it? How can a piece of paper do anything? A hammer, a cow, piece of metal has value because you technically can do something with it. We only use money because it is more convenient and we believe it has value when it actually doesn't.

So now stock prices are based on how many of these dollars people perceive the piece of the company is worth. So, the value of the stock on a stock market is basically what people at the moment believe it is worth. Unfortunately, when people lose confidence even when the thinking is irrational, prices drop. Prices of stocks are basically how people feel about how something is worth. Bids placed on exchange reflect those feelings. This is why they say in order for markets to rebound, the market needs confidence.

So if you own shares in companies with solid financial balance and positive future, you maybe better off selling your shares when the market is more confident and recovered and people were perceive it to have more value.

Loss in market value vanishes into thin air. If you have not sold anything, then it is only a "paper loss". You realize loss or gain only when you sell.

There was an article exactly on what you're asking. The stock market actually isn't money according to http://www.azcentral.com/news/articles/2008/10/12/20081012WheresTheMoney1012.html
Read it, and you'll hopefully understand where the money went

It doesn't actually exist, so nothing "happens" to it!

Think about it; you buy a bicycle from me for $100. Later you sell it to Geraldine for $90. Where did the "lost" $10 go?

Nowhere!

If you just kept the bicycle long enough for prices to go up, however, Mary-Lou might be willing to give you $120 for it...

It was never there. There is only a loss if you sell the stock when it is down.

since it was a paper gain it is a paper loss.
